Understanding Equated Monthly Installments (EMI)

An Equated Monthly Installment (EMI) is a fixed payment amount made by a borrower to a lender at a specified calendar date each month. EMIs apply to both retail loans (home loans, car loans, education loans, and personal loans) and business credit lines. Each EMI payment is partitioned into two distinct components: principal repayment and accrued interest payment.

The Mathematical Reducing Balance EMI Formula

In retail banking, almost all loans follow the Reducing Balance (Diminishing Balance) method. The mathematical formula used by central banks and retail financial institutions is:

E = P × r × [ (1 + r)n ] / [ (1 + r)n – 1 ]

Where:
• E = Equated Monthly Installment (EMI)
• P = Principal Loan Amount borrowed
• r = Periodic monthly interest rate (Annual Interest Rate ÷ 12 ÷ 100)
• n = Total number of monthly installments (Tenure in Years × 12)

How Loan Amortization Actually Works

In the early years of a long-term loan (such as a 20-year or 30-year mortgage), the outstanding principal balance is at its highest. Consequently, interest consumes the vast majority of each EMI installment, with only a small portion reducing the principal. As the principal diminishes over time, the interest portion shrinks, and an increasingly large fraction of your EMI directly chips away at the principal balance.
