The Mathematics of Compound Interest

Compound Interest is interest calculated on the initial principal, which also includes all of the accumulated interest from previous periods on a deposit or loan. Often referred to as “interest on interest”, compounding causes wealth to grow at an accelerating exponential rate over time rather than a linear slope.

The Standard Compound Interest Formula

When an initial sum of money is invested without periodic additions, the future value (A) is calculated via:

A = P × ( 1 + r / n )n × t

Where:
• A = Final Accrued Amount (Principal + Interest)
• P = Principal Investment Amount
• r = Annual nominal interest rate (decimal)
• n = Compounding frequency per year (1 for Annual, 4 for Quarterly, 12 for Monthly, 365 for Daily)
• t = Time horizon in years

Formula with Ongoing Monthly Contributions

When periodic regular deposits (PMT) are added each compounding cycle, the formula expands to combine the future value of the lump sum plus the future value of an ordinary annuity:

A = P × (1 + r/n)nt + PMT × [ (1 + r/n)nt – 1 ] / (r/n)

How Compounding Frequency Impacts Wealth Growth

To visualize the power of compounding frequency, consider a ₹1,000,000 ($10,000) deposit invested at a 10% annual interest rate over a 20-year period:

Compounding FrequencyPeriods / Year (n)Effective Annual Rate (APY)20-Year Ending Balance
Annual (Simple)110.00%₹6,727,500
Semi-Annual210.25%₹7,039,988
Quarterly410.38%₹7,209,568
Monthly1210.47%₹7,328,073
Daily36510.51%₹7,387,030

The Rule of 72: Rapid Doubling Estimation

A convenient mental math shortcut to calculate how many years it takes for an investment to double at a fixed annual rate is the Rule of 72:

Years to Double ≈ 72 ÷ Annual Interest Rate (%)

At an 8% annual return, your money doubles in approximately (72 div 8 = 9) years. At 12%, it doubles in just (72 div 12 = 6) years.

Frequently Asked Questions (FAQ)

Q: What is the difference between Simple Interest and Compound Interest?
Simple Interest is earned solely on the initial principal throughout the entire duration. Compound Interest earns interest on both the principal and all accumulated interest from prior cycles, resulting in exponential growth over time.

Q: What is APY and how does it differ from APR?
APR (Annual Percentage Rate) is the nominal annual rate that ignores intra-year compounding. APY (Annual Percentage Yield) reflects the true effective annual rate factoring in the compounding frequency (daily, monthly, or quarterly).

Q: How does inflation impact compound interest?
Inflation erodes the purchasing power of future cash. To determine your “Real Rate of Return”, use the Fisher equation: Real Rate ≈ Nominal Rate - Expected Inflation Rate.
